In the present research we develop a detailed analysis of the basic principles of the theory of purchasing power parity, in its absolute and relative form. Our objective is to determine the impact of Peruvian purchasing power on the long-term determination of the nominal exchange rate between 1995 and 2015. We used the Peruvian inflation and US inflation indicators as exogenous variables, the nominal exchange rate as an endogenous variable, and further developed the analysis of the real exchange rate to reinforce the model of value determination. After analyzing the theory of Purchasing Power Parity (PPA), we developed the Unitary Root test where the differential of inflation rates and the exchange rate variation have a unit root at 5%, both of which become stationary in first differences . Then, through the test of cointegration we find at least one equation of cointegration, so we proceed to use an error correction model (VEC). The results of the model indicate that for every 1% of the differential between Peruvian and US inflation, the sol-dollar exchange rate depreciates by 0.91%. This finding found in this research suggests the presence of PPA at a level close to 1% that the theory requires. . Finally, we conclude that for the case of Peru, during the observed period of the present investigation, the empirical evidence affirms the incidence of the purchasing power of the country in the long term determination of the exchange rate.
