Elevated levels of public debt along with persistent fiscal and current account deficits are a significant concern for emerging economies. Traditionally, previous studies guide their focus in following a linear notion in the link between both deficits. However, there is a block of research that supports the idea of a non-linear relationship because of structural characteristics such as the level of public indebtedness. Therefore, this research aims to evaluate the influence of the level of public debt on the existence of twin deficits. Using threshold regression approach in an annual panel for 11 Latin America economies during the period from 1999 to 2020. Results evidence a threshold effect when public debt is around 24% of the debt variable, which defines two regimes: high and low indebtedness. From that point, when estimating a PVECM model in each public indebtedness regime, twin deficits occur during periods of low indebtedness, but during those of high indebtedness, their presence is instantaneous. Specifically, public debt causes the current account deficit in the short term. Beyond these findings, economies with solid fiscal rules have a greater capacity to manage dual deficits.
