This research analyzes the influence of macroeconomic, microeconomic and banking-specific factors on credit quality in the Pacific Alliance countries during the period 2005-2019. For this purpose, empirical tests are conducted using a panel data model and fixed and random effects estimation techniques. The analysis, based on a static panel data model, reveals that the fixed effects approach shows a significant impact of interest rates, inflation, trade openness, and bank loans to private companies. Both interest rates and credit supply have a positive and statistically significant effect on non-performing loans (NPLs). On the other hand, inflation shows a significant negative relationship with NPLs, although, according to macroeconomic theory, an inverse relationship would be expected. The study also reveals that trade openness has a significant negative relationship with NPLs. Conversely, bank loans to private companies show a positive relationship with NPLs, suggesting that South American Banks effectively managed their NPLs during the period 2005-2019 by providing liquidity to private companies. However, bank-specific factors such as the capital-to-risk-weighted-assets ratio (CAR), and return on equity (ROE) did not show a significant relationship in our model. This research aims to contribute new insights into credit quality and risk control, improving the understanding of credit risk in the Pacific Alliance and strengthening commercial Banks to maintain their competitiveness in the market. Finally, this study has significant potential for monetary authorities in the economies studied in terms of controlling credit default and protecting South American Banks against financial distress.
